KOSPI and KOSDAQ Plunge…Why Did the Market Come to a Halt?
Sell-side circuit breakers and Level 1 circuit breakers were triggered in both the KOSPI and KOSDAQ markets…How the semiconductor and leverage shock could affect household assets and the national economy
South Korea’s stock market plunged for a second consecutive day on July 29, prompting trading in both the KOSPI and KOSDAQ markets to be temporarily suspended in succession. The previous day, the KOSPI had closed at 6,023.66, down 732.09 points, or 10.84 percent. Selling pressure continued on July 29, led by semiconductor-related stocks. The KOSPI fell as much as 12.6 percent intraday before paring losses to close about 6 percent lower. Compared with a high reached just over a month earlier, the index was down roughly 40 percent.
The Korea Exchange first activated a sell-side sidecar in both the KOSPI and KOSDAQ markets. When the decline failed to ease, it subsequently triggered a Level 1 circuit breaker in each market. In its activation record, the exchange cited “a sharp decline in semiconductor-related stocks and other factors” as the main cause.
The Market Began to Pause at 10:55 a.m.
The first market-stabilization mechanism was activated at 10:55 a.m. The nearest-month Mini KOSPI 200 futures contract fell 5.15 percent from its reference price of 952.96 points to 903.80 points and remained at that level for one minute, triggering a sell-side sidecar in the main KOSPI market. As a result, the validity of program-trading sell orders was suspended for five minutes. At the time of activation, program trading in the KOSPI market showed net buying of 421.6 billion won.
One minute later, at 10:56 a.m., a sell-side sidecar was also triggered in the KOSDAQ market. KOSDAQ 150 futures fell 6.21 percent from the previous close of 1,195.50 points to 1,121.20 points, while the KOSDAQ 150 index declined 6.30 percent from 1,190.37 points to 1,115.32 points. Program trading in the KOSDAQ market was also in a net-buying position of 65.8 billion won at the time.
This shows that the activation of a sell-side sidecar should not be interpreted as evidence of large-scale net selling through program trading. A sidecar is not triggered by the net value of program buying or selling. It is activated when futures and their underlying index move beyond specified thresholds and remain there for one minute. Its purpose is to temporarily prevent sharp movements in the futures market from rapidly spilling over into the cash market through automated program orders.
However, selling pressure across the market did not ease after the sidecars were activated. At 12:19 p.m., the KOSDAQ index fell 56.85 points, or 8.05 percent, from the previous close of 705.85 to 649.00. After the index remained down by more than 8 percent for one minute, a Level 1 circuit breaker was triggered in the KOSDAQ market. It was the fourth activation this year and the 14th since the mechanism was introduced in the KOSDAQ market.
At 12:32 p.m., the KOSPI fell 491.33 points, or 8.15 percent, from the previous close of 6,023.66 to 5,532.33, triggering a Level 1 circuit breaker in the main market. It was the ninth activation this year and the 15th on record.
When a Level 1 circuit breaker is triggered, trading in listed securities in the relevant market is suspended for 20 minutes. Orders are then accepted for a further 10 minutes under a single-price auction system, meaning it takes about 30 minutes before normal continuous trading resumes. The description that the market “stopped” does not mean that trading was suspended for the entire day. It means that trading in the KOSPI and KOSDAQ markets was temporarily halted to contain an exceptionally sharp decline.
Why Did Semiconductor Stocks Fall Despite Stronger Earnings?
Samsung Electronics and SK hynix were at the center of the decline. According to Reuters, SK hynix reported quarterly profit that was approximately six times higher than a year earlier, but the result was viewed as falling short of elevated market expectations. Its shares plunged by nearly 20 percent intraday before paring losses to close 9.6 percent lower. Samsung Electronics fell as much as 14 percent before ending the session down 5.2 percent. Because the two companies together account for more than half of the KOSPI’s total market capitalization, their simultaneous decline dragged down the broader index.
The semiconductor companies had not suddenly fallen into losses. The problem was that expectations already embedded in their share prices had risen faster than actual earnings. Forecasts of continued growth in artificial intelligence data centers and high-bandwidth memory demand had rapidly lifted valuations. At the same time, questions emerged over how long global Big Tech companies could sustain massive AI investment, while the growth of Chinese semiconductor companies and concerns over elevated valuations also came into focus.
Borrowed money further accelerated the selloff. During a rising market, margin trading and leveraged products amplify investment gains. When share prices fall sharply, however, accounts that no longer meet collateral requirements may be subjected to forced liquidation. In this decline, additional selling was believed to have come from the forced unwinding of investor positions concentrated in semiconductor stocks and single-stock leveraged exchange-traded funds. The government is also reviewing possible regulatory changes for single-stock leveraged products.
The latest rout is therefore better understood not as the overnight collapse of the semiconductor industry, but as a simultaneous reversal of excessive expectations for AI and semiconductor growth, valuation pressure and leveraged investment.
The Impact on Individuals Goes Beyond Stock-Market Losses
The most immediate damage from a stock-market plunge is a decline in the value of financial assets held by individuals. The value of individual shares, index-tracking exchange-traded funds, equity funds and the stock portions of retirement pensions and personal pension accounts may all fall. Investors who have not sold their holdings may initially face only unrealized losses. Those who used margin loans or leveraged products, however, may see losses realized through forced liquidation.
For example, an investor who purchases shares with 10 million won of personal capital would lose 1 million won if the share price fell by 10 percent. If the investor combined 10 million won of personal capital with 10 million won in borrowed funds and invested a total of 20 million won, the same 10 percent decline would produce a loss of 2 million won. Measured against the investor’s own capital, the loss rate would rise to 20 percent.
A decline in stock wealth can also affect consumption. The Bank of Korea has estimated that approximately 1.3 percent of capital gains generated by rising stock prices is used to finance consumption. It has also said that, as more households participate in the stock market, a large correction could create a stronger negative wealth effect than the positive wealth effect seen during a market rally. If falling share prices persist, households may first cut spending that can be postponed, such as purchases of cars and home appliances, travel and dining out.
A sharp decline in stock prices can also produce valuation losses for the National Pension Service and retirement pension funds. However, because pension assets are managed over the long term, their actual returns are determined less by one or two days of volatility than by how long the downturn lasts and how far the market eventually recovers.
What Losses Could Companies and the National Economy Face?
If declining share prices persist, corporate financing conditions may also deteriorate. When a company conducts a rights offering at a lower share price, it must issue more new shares to raise the same amount of capital. If market anxiety spreads to the corporate bond and commercial paper markets, investors may demand higher interest rates, while companies with weaker credit ratings may struggle to secure funds on time.
Companies facing higher financing costs may delay capital expenditure, research and development, and new hiring. The burden may be particularly heavy for smaller growth companies listed on the KOSDAQ, including biotechnology, semiconductor-equipment and software companies that rely more heavily on future growth potential than current earnings to raise funds.
However, the current financial-market rout does not automatically mean that the South Korean economy has entered a recession. In May, the Bank of Korea raised its 2026 economic growth forecast to 2.6 percent and projected a current-account surplus of US$250 billion, supported by rising semiconductor exports. On July 16, it said that growth led by exports and investment could strengthen further, causing full-year growth to significantly exceed its May forecast of 2.6 percent.
This means that the sharp decline in semiconductor share prices must be distinguished from trends in semiconductor production and exports. Stock prices may reflect future risks in advance, but falling share prices alone do not prove that semiconductor orders and exports have already declined.
If semiconductor orders, exports, high-bandwidth memory and conventional memory prices, and corporate capital-expenditure plans begin to fall, the shock could spread to the national economy. Lower profits at semiconductor companies could reduce capital investment, supplier sales and employment, while also putting pressure on corporate-tax revenue. If exports and corporate earnings remain resilient, however, the episode may be contained as a financial-market correction of previously excessive share prices and valuations rather than a collapse in the real economy.
Does a Falling Stock Market Cause Inflation?
There is no direct causal relationship between falling stock prices and rising inflation. In fact, if weaker stock wealth reduces household consumption and corporate investment, lower demand for goods and services could ease inflationary pressure. This is why a plunge in the KOSPI and KOSDAQ does not automatically mean that the cost of living will immediately rise.
The direction could change, however, if stock-market instability causes foreign capital outflows and weakens the won. When the won depreciates against the US dollar, importers must pay more in local currency for crude oil, natural gas, grain, industrial raw materials and components. Higher import costs can eventually be reflected in gasoline prices, electricity and gas bills, processed foods and transportation costs.
South Korea is already experiencing inflation above the Bank of Korea’s 2 percent target. In May, the central bank forecast consumer-price inflation of 2.7 percent for the year. Consumer prices subsequently rose 3.2 percent year on year in June, while core inflation excluding food and energy stood at 2.5 percent. Believing that inflation would remain above target for a considerable period, the Bank of Korea raised its policy rate by 0.25 percentage point, from 2.50 percent to 2.75 percent, on July 16.
The effect of the stock-market shock on inflation could therefore operate in two directions. Weaker consumption and investment could reduce inflationary pressure, while foreign capital outflows and a weaker won could increase import-price pressure. The Bank of Korea has also identified global oil prices, the exchange rate, the pace of domestic-demand improvement and the spread of wage increases as major variables affecting the inflation outlook.
A stock-market plunge does not itself cause inflation. But if market instability leads to a sharp rise in the exchange rate, it could add to inflationary pressure that has already pushed headline inflation into the 3 percent range.
Could This Develop Into a Financial Crisis?
The most important risk in the current selloff is leverage. When margin trading and single-stock leveraged products have expanded, falling share prices can lead to collateral shortages and forced liquidation. Those forced sales can then push prices down further, creating a self-reinforcing cycle. Market experts remain divided between those who believe position liquidation may continue because substantial leverage remains in the domestic market and those who think much of the unwinding has already taken place.
In its June Financial Stability Report, the Bank of Korea said that the domestic financial system had remained broadly stable despite increased market volatility. It also assessed the resilience of financial institutions and the country’s external payment capacity as sound. At the same time, it identified sharp movements in share prices, interest rates and exchange rates as potential sources of financial instability.
To determine whether the shock is developing into a financial crisis, it is necessary to monitor not only stock indexes but also corporate bond yields, credit spreads, the commercial paper market, funding conditions at financial institutions, the won-dollar exchange rate and foreign-currency liquidity. If banks and companies continue to raise funds normally and the bond and foreign-exchange markets remain stable, the damage may remain contained within the stock market. If credit spreads surge, corporate financing becomes blocked and the exchange rate rises sharply, however, financial-market losses could spread to the real economy.
The Market Could Follow One of Three Paths
In the short term, a technical rebound may occur following the steep decline. Because share prices fell at an unusually rapid pace over two days, bargain buying could emerge and the market may recover part of its losses once forced-liquidation orders are absorbed. However, if significant leveraged positions remain, renewed selling could follow the rebound and volatility could remain elevated.
The second possibility is a valuation correction in which the AI and semiconductor industries continue to grow, but their shares are repriced at lower levels. Even if companies continue to report rising profits, their share prices can decline if investors are no longer willing to pay the same premium as before. Given that the Bank of Korea still expects strong growth in semiconductor exports and investment, the possibility of a valuation adjustment currently deserves closer consideration than an outright collapse of the industry.
The third possibility is that financial-market concerns develop into an actual slowdown in industry and the broader economy. If global Big Tech companies cut investment in data centers and AI semiconductors, prices for high-bandwidth memory and conventional memory fall, and South Korean semiconductor exports and capital expenditure decline, the stock-market correction could become a warning signal of a real-economy downturn. In that case, exports, corporate profits, supplier sales, employment, tax revenue and household consumption could be affected in succession.
Despite the sharp market decline, the KOSPI was still up 41.5 percent in US-dollar terms for the year. This shows how rapidly expectations for AI and semiconductors had previously been reflected in share prices. It also leaves room for the interpretation that further price adjustment may still be possible.
Going forward, investors and policymakers will need to monitor the earnings outlooks of Samsung Electronics and SK hynix, prices for high-bandwidth memory and conventional memory, the scale of US Big Tech investment in data centers, foreign stock flows and the won-dollar exchange rate, as well as margin-debt balances and the volume of forced liquidation. If share prices rebound temporarily while these indicators continue to deteriorate, market anxiety could return. If semiconductor exports and corporate earnings remain strong and leveraged positions are cleared, the shock is more likely to be remembered not as the collapse of the AI industry, but as a correction of excessive expectations and elevated prices.
The question raised by the latest rout is not simply whether share prices will rise tomorrow. It is whether South Korea has become overly dependent on the growth of semiconductors and AI, how far market expectations have moved ahead of actual corporate earnings, and whether losses in financial markets will spread to household consumption, corporate investment, national exports and inflation.
